It\u2019s not a decision to be taken lightly\u2026<\/h1><p class=\"wp-block-paragraph\"><span>Jan 12, 2021<\/span> | <a href=\"https:\/\/clearlybusinesslaw.co.uk\/category\/business\/\" rel=\"category tag\">Business Law Articles<\/a> | <span><a href=\"https:\/\/clearlybusinesslaw.co.uk\/buying-a-business-its-not-a-decision-to-be-taken-lightly\/#respond\">0 comments<\/a><\/span><\/p><figure class=\"wp-block-image\"><img loading=\"lazy\" decoding=\"async\" src=\"\/\/www.w3.org\/2000\/svg'%20viewBox='0%200%201080%20675'%3E%3C\/svg%3E\" alt=\"due diligence\" width=\"1080\" height=\"675\" data-lazy-sizes=\"(min-width: 0px) and (max-width: 480px) 480px, (min-width: 481px) 1080px, 100vw\"><\/figure><p class=\"wp-block-paragraph\">Buying a business is a risky endeavour, however, it becomes even riskier if you go into the business \u2018blind\u2019 without having done thorough due diligence.<\/p><p class=\"wp-block-paragraph\">Due diligence is perhaps the most essential element to any successful commercial transaction. It is important to not only assess the value of the business, but also confirm any facts the seller has provided, and determine any potential anomalies, risks or unforeseen liabilities.<\/p><p class=\"wp-block-paragraph\">Buying a business on nothing more than your own evaluation is an accident waiting to happen. As a buyer, it is essential to consider that everything is not always as it seems, which is exactly what one businessman had to learn \u2013 the hard way.<\/p><h2 class=\"wp-block-heading\"><strong>The case of Lum v Chan<\/strong><\/h2><p class=\"wp-block-paragraph\">In the case of Lum v Chan, Mr Lum purchased the trading stock, equipment and other assets of Chan\u2019s catering supplies and equipment company for a total sum of \u00a3100,000 in 2014. Lum had high hopes for the business\u2019 future, aiming to expand and work with other businesses overseas. For the sake of carrying out some form of \u2018due diligence\u2019, Lum decided to work for Chan\u2019s business in order to gain an understanding of just how it worked.<\/p><p class=\"wp-block-paragraph\">However, by 2016, Lum\u2019s dreams were dashed when his new business went into liquidation. How? Lum hired Chan, the previous owner, as his new manager, but this business arrangement quickly turned out to be a recipe for disaster. Despite Chan\u2019s duty of fidelity, he was found to be diverting payments to his own private bank account, alongside the account of the previous company. Additionally, Chan was found to be diverting business opportunities, and as a result, Chan was able to revive his previous business.<\/p><h2 class=\"wp-block-heading\"><strong>The absence of conventional due diligence<\/strong><\/h2><p class=\"wp-block-paragraph\">Lum took Chan to court and was able to recover some damages for losses caused by Chan\u2019s actions but the outcome was far from satisfactory. The court had a difficult task in front of them \u2013 Lum relied on his own understanding and belief of the business\u2019 true value and workload, having worked for the previous company but the court had difficulty in assessing the actual value due to the new company\u2019s lack of financial accounts and the inaccurate accounts held by the previous company.<\/p><p class=\"wp-block-paragraph\">Consequently, the main problem in this case was the absence of any <strong>conventional due diligence <\/strong>which made accurate quantification of Lum\u2019s claim extremely difficult. Had Lum insisted on properly reviewing the company\u2019s accounts before he bought the business, he would have been in a better position in understanding the value and therefore calculating any losses.<\/p><h2 class=\"wp-block-heading\"><strong>If you\u2019re considering buying a business<\/strong><\/h2><p class=\"wp-block-paragraph\">Before buying a business, you should always consider how much you actually know about it.
